Im a little bit confuzed here, do you want to just have the 40 gig drive as one big fat32 drive? or do you want drive d as fat32???
As you mentioned, winxp setup will ONLY format a 40 gig drive as ntfs. Why? Well in theory fat32 is good up to 2 terrabytes. However once you do the math, fat32 is only good up to 32 gigs. When windows xp was being developed, microsoft smartly decided to nudge people into using ntfs because of all of fat32's weaknesses.
Fat32 has a max cluster size of 32kb. If you have a 40 gig drive, each cluster is 32k. So lets say you make a text file with 1 byte in it, on the hard drive this will take 32k! Over time your talking hundreds of megs of waisted space. On a 40 gig drive, ntfs has a cluster size of only 4k, so for that 1 byte file your only using 4k. Also with ntfs you can compress files, and can encrypt files on xp pro.
However with that said, you can format a 40 gig drive as fat32 in recovery console by typing:
format c: /fs:fat32
I believe this is right, type format /? for a list of parameters. If you do not do this, format in recovery console will behave just like xp setup.
But take it from microsoft and me, ntfs is your best best. If you're really unsure go with fat32 then convert to ntfs later. To do so go into help & support and type convert.exe, and follow the directions.

The fact that win9x cannot see NTFS partition is not a "BUG". If anything you could say this is a limitation in win9x, since it cannot read an advanced file system. NTFS has been on win nt 3.51, nt 4.0, windows 2000, and now windows xp. The ntfs is very advanced and has new features compared to ntfs in windows 2000.
NTFS is being looked at just like fat32 was being looked at when win95 osr2 came out. NTFS is the file system of the future, and i highly recommend using it.
If you're gonna dual boot between win9x and windows xp, you can have win9x on a fat32 drive c, and windows xp on a ntfs drive D. The operating systems cannot share files, but it will work. What i do is i have a 10 gig fat32 drive that i use to dump files, store iso's, and store ghost image files.
