To run scandisk you go to start > run > type: scandskw, it wont hurt a thing in safe mode.
It sounds like your Applog folder is corrupted. Just delete C:\Windows\Applog , this is discussed in http://support.microsoft.com/support/kb/articles/Q238/1/65.ASP
If that doesn't work, you might want to do a scandisk surface scan. This will actually scan the physical disk surface, if it finds any problems you might have physical damage to the hard drive.

That article i gave you should explain the applog folder. Everytime you run an app, a log is made in applog with the program's name. When you defrag, defrag looks at the folder and moves common items together, to speed up the pc. You can delete this folder totally safely. Once you run an app after deleting it, itll just make a new applog folder.

I'm sorry that didnt help. I'll do some research tomorrow and post here any info i can get. One thing i would suggest is doing a virus check of your system to make sure you dont have any viruses. You can scan for free at http://housecall.antivirus.com or http://www.pcpitstop.com .
Do you have any antivirus such as mcafee? In safe mode no 32bit registry keys are processed, however real mode 16bit keys are. So even in safe mode your antivirus will be loaded. Disable/uninstall it.
As a work around, you can do this:
Defrag with no programs:
GOTO your CD, for \tools\mtsutils, is a defrag.inf. Rightclick/install will set a "RunOnce" entry for the next time you boot, to run Defrag before the login prompt. This way NO other programs are running.

Ok final post for this thread, if this doesnt work, nothing will!!
1 - Run SFC to scan for corrupted files. So file > run > sfc, then click start. Any corrupted files, click 'restore'
2 - edit scandisk.ini, and change numpasses=1 to like 3, then run scandisk again.
3 - a program called softram causes same problem in win95. Go to Add/Remove programs, check for Softram, if so uninstall it.
4 - Run a disk cleanup, to do so go to my computer > right click on c drive, left click on properties, click cleanup.
5 - Clear your internet cache, cookies, temp.
6 - Rename iemigrat.dll and reinstall win98.
7 - disable/remove your screen saver.
8 - Run scandisk in real mode. To do so restart, press f8, choose command prompt only, then type: scandisk.
9 - Go into safe mode (same as #8 but choose safe mode not command prompt). Once in safe mode, do ctrl + alt + del. Does it list HH in the end task dialog box?
10 - Use SFC to extract dskmaint.dll. So start > run >sfc, click extract one file, type the file, and click extract or whatever.
If this works/doesnt work tell me, i put some effort into this!
